The idea of the "sandbox" is that your applet runs in an environment that is prevented from performing many potentially dangerous functions, like reading or writing to your hard drive, accessing network connections (except for the original connection to the web server), using the printer , etc. This means that a malicious java applet cannot do very much harm to your system.
Other plug-in systems like ActiveX do allow the code to do all these things, so you are always potentially vulnerable. With java, security is designed in from the start so the end user is protected against malicious code.
