API stands for "Application Programmer's Interface". It roughly means the same as "library"; a collection of classes that provide some stated functionality. In Java, it's often used to refer to the very large standard libraries that form part of the Java platform. Within this API there are libraries for graphics, file I/O, networking, database access -- an enormous range of things. See here for online documentation of the J2SDK 1.4.2 API.
